Rupee Strengthens Amid Buoyant Equities and Tame Inflation, But Crude Oil Rally Looms Large

The Indian rupee posted a notable gain in early Wednesday trade, appreciating 31 paise to Rs. 85.05 against the US dollar. This upward move was underpinned by strong domestic equities and encouraging macroeconomic data, particularly cooling retail inflation. However, the rally was tempered by foreign capital outflows and a sharp rebound in global crude oil prices, which pose fresh risks to India’s trade balance. As traders eye the Reserve Bank of India’s next policy move in June, market participants remain cautiously optimistic, expecting the rupee to oscillate within a narrow range as global and domestic factors continue to shape its trajectory.

Rupee Advances on Market Optimism and Easing Inflation

The Indian rupee opened stronger on Wednesday, climbing 31 paise to Rs. 85.05 per US dollar at the interbank foreign exchange market. The local currency briefly touched Rs. 85.23 before stabilizing, buoyed by a favorable macroeconomic backdrop and gains in domestic equities. This early momentum came as a relief after the rupee had settled flat at Rs. 85.36 in the previous session, reversing earlier gains amid late-session dollar demand from oil importers.

Analysts attribute the rupee’s strength to a confluence of supportive factors, most notably a substantial decline in retail inflation and a resilient equity market performance.

Retail Inflation Hits Six-Year Low, Boosting Rate Cut Hopes

India’s retail inflation slowed to a six-year low of 3.16% in April, rekindling expectations that the Reserve Bank of India (RBI) may consider another rate cut in its upcoming June policy review. This reading was not only below the previous month’s figure but also aligned closely with market expectations, providing the central bank with additional room to maneuver in its ongoing effort to stimulate growth.

Anil Kumar Bhansali, Head of Treasury at Finrex Treasury Advisors LLP, noted that the inflation figures bolster the case for a rate cut. “With inflation trending lower and within the RBI’s comfort zone, another policy easing move could be on the table next month,” he said.

Crude Oil Rally Emerges as a Double-Edged Sword

Despite the positive sentiment surrounding domestic indicators, the sharp uptick in global crude oil prices could undermine the rupee’s gains. Brent crude has surged to nearly USD 66 per barrel in recent sessions—raising concerns about a widening current account deficit for oil-importing economies like India. However, in futures trade, Brent eased slightly by 0.54% to USD 66.27 per barrel, offering a minor respite.

Higher crude prices typically trigger increased dollar demand from domestic oil importers, who hedge their exposure in anticipation of rising import costs. This was evident on Tuesday, as aggressive dollar buying by oil companies limited the rupee’s upward potential.

Capital Flows and Equity Gains Provide Cushion

Foreign institutional investors (FIIs), however, remained net sellers, offloading Indian equities worth Rs. 476.86 crore on Tuesday. Yet, robust domestic market sentiment acted as a counterweight. The benchmark 30-share BSE Sensex climbed 250.80 points, or 0.31%, to 81,399.02, while the NSE Nifty advanced 58.45 points, or 0.24%, to 24,636.80—underscoring investor confidence in India’s growth trajectory despite global uncertainties.

Bhansali highlighted the market’s tactical dynamics, suggesting that exporters are likely to capitalize on rupee strength by selling into rallies, while importers may use any dips to build dollar positions. “We expect the rupee to trade within a defined range of Rs. 84.75 to Rs. 85.50 in the near term,” he added.

Dollar Index Retreats Slightly as Global Sentiment Shifts

On the global front, the US dollar index—measuring the greenback’s performance against a basket of six major currencies—declined marginally by 0.05% to 100.95. This marginal weakening of the dollar lent additional support to the rupee during early trade.

The shift in sentiment is partly driven by expectations of a more accommodative monetary stance from global central banks, as inflationary pressures appear to be softening in key economies.

Outlook: A Delicate Balance Between Domestic Resilience and External Pressures

While the rupee has demonstrated resilience in the face of global volatility, its path forward remains closely tied to a blend of domestic economic indicators and external macro forces. The prospect of another RBI rate cut, alongside stable inflation and a strong equity market, could provide a favorable environment for the currency. However, persistent foreign fund outflows and rising crude oil prices represent significant headwinds.

Market participants should prepare for a cautiously range-bound rupee in the coming weeks, as traders weigh opportunities amid crosswinds. For now, the rupee’s trajectory is a delicate balancing act—shaped by local strength, tempered by global risks.
