Rising Bond Yields Drive Corporates Toward Bank Credit: SBI

Indian corporates are increasingly turning to banks for financing as elevated bond yields make market borrowings less attractive, according to the State Bank of India. With interest rates on corporate bonds rising in tandem with global monetary tightening, companies are recalibrating their funding strategies and leaning on traditional banking channels for working capital and expansion needs. This trend highlights a cyclical shift in corporate financing preferences and underscores the critical role of banks in maintaining liquidity for India’s growth-oriented enterprises.

Shift From Bonds to Bank Loans

The corporate bond market has long been a favored avenue for large firms seeking lower-cost financing and market-driven flexibility. However, a sustained rise in yields has eroded that advantage, narrowing the gap between borrowing costs in the debt market and bank credit.

As a result, corporates are pivoting toward banks, which can provide structured financing, longer tenors, and relationship-driven support. The return to bank borrowing is especially pronounced among sectors with high capital expenditure requirements such as infrastructure, energy, and manufacturing.

Factors Behind Rising Bond Yields

Several factors have contributed to the upward movement in yields. Global monetary policy remains restrictive, with key central banks maintaining higher interest rates to curb inflation. Domestically, persistent inflationary pressures and strong credit demand have also pushed yields higher.

Additionally, increased government borrowing to fund infrastructure and welfare programs has crowded the bond market, raising yields further. This environment makes banks a comparatively attractive source of funds, as they can absorb liquidity through deposits and extend credit without the volatility of secondary market pricing.

Implications for the Banking Sector

The shift benefits banks by strengthening their corporate loan books, which had seen subdued growth in recent years due to disintermediation by bond markets. With rising demand for bank loans, lenders stand to earn higher interest income and improve credit spreads.

However, this also demands prudent risk management. Banks must ensure that increased exposure to large corporates does not compromise asset quality, particularly in sectors prone to cyclical downturns. Strengthening credit appraisal processes and maintaining a balanced portfolio will be essential as lending volumes grow.

Broader Economic Context

The renewed reliance on banks for corporate financing underscores the interconnectedness of capital markets and traditional banking. While bond markets remain crucial for deepening India’s financial ecosystem, elevated yields create a natural rebalancing in favor of banks.

In the long term, policymakers face the challenge of ensuring that both markets coexist and complement each other. Enhancing liquidity in the corporate bond market and broadening the investor base remain priorities, even as banks play a dominant role in the near term.

As corporates increasingly seek bank credit amid rising bond yields, India’s financial landscape is witnessing a strategic recalibration. This shift is likely to boost banking profitability and reinforce the sector’s central role in funding growth. While cyclical in nature, the trend also reflects the enduring importance of banks as a cornerstone of India’s credit system—providing stability in times of market volatility and acting as a counterbalance to fluctuations in capital markets.
